We are increasing our fair value estimate for narrow-moat Constellation Software to CAD 5,230 from CAD 3,550 as we transfer coverage of the company to a new analyst. We continue to view the company as a beneficiary of switching costs inherent in vertical market software, as well as intangible assets due to management's ability to source and acquire new businesses. Our revised fair value estimate is based on our belief that management can still increase the amount of capital it deploys at high rates of return, resulting in a 10-year revenue CAGR of 18.4%, compared with our previous 14.7% estimate.

Narrow-moat Constellation Software reported decent first-quarter earnings, with earnings per share of $5.44, growing 10% year over year. Revenue was up 13%, comprised of only 0.3% organic growth; however, organic growth would have been 2% under constant exchange rates. We are looking for closer to 20% revenue growth for the year, comprised of just under 3% organic growth and just under 18% inorganic.

Constellation Software’s business model is like that of an investment company, with a specialization in asset-light, cash-generative vertical market software companies. The software niche presents attractive economics, including negative working capital as cash is often received in advance of services being rendered. The firm’s playbook is to identify, acquire, manage, and grow operators via a highly decentralized model with a small corporate office, and six operating groups. As Constellation has scaled over time, capital allocation decisions have become increasingly decentralized, with the exception that rare large deals require head office approval. Acquired businesses are run independently, held indefinitely, and Constellation compounds cash flow by redeploying excess cash to acquire additional businesses.
Stock Analyst Note

Narrow-moat-rated Constellation Software reported solid fourth-quarter earnings, with full-year earnings per share coming in slightly ahead of our expectations. Revenue, expenses, and operating profit were all roughly as we expected. As we update our projections, we are increasing our fair value estimate to CAD 3,550 from CAD 3,260, partially due to the time value of money, and partially due to some minor changes in revenue and margin assumptions. We still view shares as overvalued, trading at roughly a 32% premium to our updated fair value. We believe eventually the current acquisition based growth strategy will reach some scaling limits, at which time the market may not give Constellation such a high multiple and come more in line with our own view, although admittedly we think this slow down is still likely years away.

We are increasing our fair value estimate for narrow-moat Constellation Software to CAD 3,260 from CAD 2,110 as we transfer coverage and update our projections. We lowered our cost of equity to 7.5% from 9%, given Constellation's extremely stable and steady growth engine plus the broad diversification of its revenue across hundreds of businesses. We also increased the length of time we think the firm will keep growing with above-WACC returns to 20 years from 15. We still view shares as overvalued, trading at a 34% premium to our updated fair value estimate as of this writing.
